The $70 Million Short That Exposes DeFi’s Governance Blind Spot

People first, protocol second. Always. That’s the mantra I’ve carried since 2017, when I audited 50 ICO whitepapers and watched three projects collapse because their treasuries were controlled by a single multi-sig. Today, I see the same pattern unfolding in a different arena: a single address, ‘loracle.hl’, has lost over $70 million shorting HYPE on Hyperliquid, with a remaining $54.88 million position teetering at a liquidation price of $101.15. The market is buzzing about a short squeeze, but I see something else—a governance failure dressed in trading clothes. Hyperliquid is a decentralized derivatives exchange that has grown rapidly, offering high-leverage perpetuals on its native token, HYPE. The platform’s risk engine is automated, code-driven, and permissionless. That’s the beauty of DeFi. But as I learned during the 2020 DeFi Summer, when I co-founded GoverningDAO to help non-technical users navigate Aave’s risk parameters, permissionless does not mean risk-free. It means the burden of risk management shifts entirely to the user—and to the protocol’s initial design choices. Here’s the core insight: The liquidation price of $101.15 implies that the short position was opened with leverage that assumed HYPE would not rise above that level. But the market has pushed HYPE higher, and now the protocol faces a dilemma. If the price triggers liquidation, a massive buy order will flood the order book, potentially causing a short squeeze that could spike HYPE to $120 or more. But that spike is artificial—driven by mechanical deleveraging, not by organic demand. Based on my audit experience, I’ve seen how such events can create a ‘liquidation cascade’ that destabilizes the entire order book. In 2022, during the bear market, I watched similar phenomena wipe out positions on centralized exchanges. The difference here is that Hyperliquid, as a decentralized protocol, has no circuit breaker, no manual override, no governance committee to pause trading and assess the situation. Code is law, but the law here allows a single actor to hold a position that could freeze the market. Now, the contrarian angle. The prevailing narrative is bullish: ‘Short squeeze incoming, buy HYPE before the liquidations.’ But I argue this event is a negative signal for the long-term health of DeFi derivatives. The contrarian truth is that the protocol’s risk parameters are too lax. A single address should not be able to accumulate such a large short position without triggering warnings or automatic position limits. In traditional finance, exchanges have position limits and margin requirements that scale with volatility. Here, the code simply calculates liquidation price and waits. This is a governance blind spot. As a DAO Governance Architect, I’ve spent years designing systems that balance autonomy with stability. The Hyperliquid community needs to ask: Why does the protocol allow this concentration? Where is the risk committee? Where is the ability to adjust parameters in real-time? Empathy is the ultimate security layer. The trader ‘loracle.hl’ is likely a sophisticated entity—perhaps a hedge fund or a market maker—but the protocol’s design treats all actors equally. That’s a flaw. In 2026, when I initiated the ‘Conscious Code’ manifesto for AI alignment in DAOs, I argued that automated systems must embed human-centric values. The same applies here. The protocol should have a governance layer that can flag abnormal positions, impose dynamic leverage limits, or even trigger a vote to adjust parameters. Without that, we are building a financial system that is both permissionless and reckless. Trust is earned in bear markets, but it is built in the design phase. If this event leads to a chaotic liquidation and a flash crash, the damage to Hyperliquid’s reputation will far outweigh any short-term gains. The market will remember that the protocol allowed a single bad trade to hijack the price. The question is not whether this trade will succeed, but whether our protocols can survive the next one. Decentralization is not an excuse for lack of foresight. It is a call to build systems that are resilient, not just efficient. Takeaway: The $70 million short is a symptom of a deeper illness—the absence of governance scaffolds in DeFi derivatives. We must move beyond the ‘code is law’ dogma and embrace a hybrid model where governance can intervene in extreme cases. The next time a position like this appears, we should not be watching helplessly. We should be able to vote, to pause, to protect the collective. People first, protocol second. Always.
